Visit the inn first. After the cutscene, talk to the girl who was playing, and then head to the luthier's (the big building in the north). First enter the room at the right and talk to the luthier, then go to the room on the left for a cutscene, and finally go and talk to the luthier again.
Make sure that you buy all the new items and such here. When Meirin joins the party she will already have the most recent equipment available. If you have money left over, there are new accessories available at the luthier's that are worth a look.
Hidden Items:

This is quite a long dungeon, but is broken up by a boss fight and event in the middle. Out of all the items available during the first half, make especially sure that you grab Meirin's weapon upgrade, or else she will be underpowered compared to the rest of the party. From this area onwards, try to stand on top of and examine any patches of sprouts growing from the ground to find doping items.

Recommended Level: 14-15
This boss is weak to fire and has relatively low magic defense, so keep Alto and Meirin on the offensive as much as possible. Teagan's earth attacks will not do much damage, so rely on her Lightning Attack if you're going to have her fighting on the front lines. If you are at level 15, Saki will also have a healing spell that affects the whole party available.
After the boss fight, enter the cave for a long cutscene. In the morning, your party will be fully healed and you can progress down the other side of the mountain.

When you arrive in town, Saki and Meirin will leave the party temporarily. Examine the suspicious building in the northwest corner of town, then return to the town square to meet up with them, and talk to Meirin to have them join back up. Go shopping and visit the inn once your party has reconvened (you can only enter the red light district once Saki and Meirin are back, and there's a hidden item there), and then enter the suspicious building to advance the story.

The bookcases on the second floor have interesting information in them, but no items of note. When you first arrive, the middle and right-hand doors will be locked; enter the left-hand room and read the book on the table to unlock the right-hand door. Read the book on that table to unlock the middle door, which will lead to the dungeon proper.
The door in BF1 can only be opened with the keys from both wings of the room, so retrieve those.

Once you're in the central part of B2F, you'll find a healing circle and a door. You'll get a confirmation screen when you try to go through, which should tip you off that you won't be able to return this way for a while. At this point of the game you should be around level 16.
When you're ready, go through the door to start an event sequence. In the middle of the event you'll be able to move around with only Alto; talk to your party members for some extra conversations, and talk to the person in the chair to advance the story.
Once Aubrey joins the party the entrance to the room will lock itself, and you will only be able to go forward. There is another healing circle available in the last room in B2F, so you'll be able to level grind without worrying if you need to.
Go all the way down to B4F and talk to the door to learn about the quiz event, then go back up to B3F and collect the items (especially the weapon and hairpin for Aubrey) and peruse the hints.
The correct answers to the quiz are (scroll over to highlight):

However, the miniboss penalty fight for getting a wrong answer yields some nice EXP, so getting questions wrong on purpose to level grind is an option.

Recommended Level: 17-18
Because Alto is weak to water, I would recommend removing her from the party and equipping Meirin with the Pearl Drops. The Water Fairy is very resistant to water-type attacks, so don't use any of Aubrey's; Meirin's wind spells will come in very handy here.
After the boss battle, progress onwards to get what you're here for. You will have to backtrack through the dungeon manually, but the way is very straightforward when not having to run back and forth for puzzles.
Once you leave the dungeon, there will be a cutscene. Leave town and head north to go to the next village.
